OK, the WP e-Commerce plugin was a problem in my case!!! Disabling the e-Commerce plugin allowed me to upload all the images to a new gallery without any problems. When I re-activated e-Commerce, the same HTTP error appeared.
OK I think I finally fixed the problem. Two things changed:
1) My PHP server got upgraded to 5.3 version
2) I disabled WP E-Commerce plugin
I am currently uploading 1,500 images and so far everything seems to work fine. No HTTP Error message any more. As soon as I am done with uploading all 1,500 images, I will try re-activating e-Commerce plugin and and uploading a few extra images into the same gallery. If it works fine, it means the PHP 5.2 version was the problem.

My server is running on PHP 5.2 and they are currently upgrading it to 5.3.
I do not know how to activate wp_debug – I am not advanced enough to mess with the front end of my website and deal with possible consequences of messing something up in the code.
I am using a bunch of other plugins but it all worked perfectly well until my website got transferred to the newer server.
The other plugins that I am using:
